Making Automated Trading Systems 6 Tips for Successful System Design ~ forex trading korea

One of the questions I get asked the most is how I come up with and design all my mechanical trading strategies. Several people have wondered how I device my simple criteria for systems and how such simple logic can indeed be successful under todays ever-changing market conditions. However, what fellow traders often dont realize is that my system design is based on some very simple principles anyone could follow to achieve success in automated trading. On todays post I want to give you - fellow traders and system designers - some tips about system design so that you too can benefit from my experience around this area of successful strategy production.

Within the next few paragraphs you will find some very practical tips to help you with you design successful automated trading systems. I am absolutely sure that these tips will help you overcome some of the most prominent obstacles in automated trading, avoiding the mistakes that condemn most people who embark on this journey to failure and frustration. So how can you improve your system design and come up with better and more likely successful strategies the next time you design an expert advisor ? Keep reading to find out !

1. Understand what your system will attempt to do. Most people who attempt system creation often dont understand what their system will be doing. It is not a matter of saying "it will be making money" or "it will follow an MA cross", it is a matter of understanding what the system will attempt to capture and why it has a fundamental reason to work. Having an idea of how the market works and how your strategy exploits an inefficiency of the market is vital for success.

2. Everything must make sense. I cannot tell you how many times I have come up with people who want me to help them program systems that have a ton of indicators they dont even understand. In order to be successful, absolutely every single thing you add must have a reason and the reasons must not be shallow, like "because it filters ranging markets", they have to be clear and mathematically precise. Something like "this indicators helps me detect when price has moved in X direction because the indicators mathematical meaning shows Y about price..." is more like it.

3. Analyze and analyze deeply. Often traders will attempt to design a system based on a few weeks of forward or live testing or even on just a few months of "visual" backtesting. I can never stress enough that analyzing and testing systems on a statistically significant period is vital for success. I always analyze systems for at least 2-5 years of historical data before I even consider the coding of strategies. Not only does this analysis provide me with information about the system but it also helps me understand the underlying reasons why it does or doesnt work.

4. Do a mathematical expectancy analysis of the entry logic. When you are making a new trading system you always need to know if your expert has potential and what time frame and type of trade your system will be capturing. Doing a mathematical expectancy analysis is vital to get this information. This allows you to know for sure which time frame your system works best on and it gives you a good amount of information regarding the probable successful of your trading strategy.

5. Have simulation reliability in mind. When you are designing your trading system you need to do so with simulation reliability in mind. Being able to carry out reliable backtests is very important when evaluating trading strategies and taking into account this factor when you are programming your system is vital for success. If you program your system with simulation reliability as a main concern chances are that the results you will get will be much more reliable and consistent with live trading results.

6. Have adaptability in mind. Many traders decide to code their strategies with fixed exit target values (like fixed pip values of a TP and a SL) something which is bound to bring your systems to failure as different market conditions start to develop. Considering adaptability from the beginning and including adaptability within your mathematical expectancy analysis is important to guarantee the long term success and profitability of any trading system. If you look at systems that have been historically successful, most - if not all of them - use some for of adaptive exit.

Obviously there may be other aspects worth considering but this - in my experience - are the most important to know if you want to develop a successful trading strategy. I am constantly trying to improve my strategies. Many times, I will get an email about why we took a certain trade or why we lost the trade. The answer is no one knows. If you have a strategy and trade it, you must take the ups with the downs. If it has been back tested enough and put through rigorous trial, you should have a strategy that you can rely on.

I posted a book on our group site today. It is called  "Trend Following" by Michael Covel. A trader really needs to read that because it has all the statistics anyone would need to learn to ride out the losses.

Mark my words, there will be a few weeks in the next year which produce hundreds of points of profit. You just need to keep striving. Keep learning. Always keep getting better and better.

Some clients asked me this week, "Why did you change your strategy?" I didnt. I have a toolbox of strategies I use because the market is always changing, always evolving. 

I did a webinar this week that showed how a trader could make a living by one strategy alone. If you want to stick to it day in and day out, you must first back test it. I showed a month or so of back testing in the webinar but in order to put your own money on the line, make damn sure you know it inside and out. If you want to test it, here it is...

At 8am every day, if the Wall Street 30 price is above the hourly 30 period exponential moving average, then buy the 8am-415pm upper bull spread at $30 risk or less. Set your Take Profit at +20. Vice A Versa goes for a sell. Thats it.

Now this strategy wins way more than it loses and it works great during trends. During consolidations, it doesnt work so well. 

Back test it. Back test it for the past 10 years, day by day and you will gain confidence. Always trade on a demo account until you have that confidence.

Why I am such an A hole about trading rules ~ forex trading news releases

Please forgive my rudeness but in this article, I will discuss the reason I am such an asshole when it comes to trading rules. I may piss a few people off but there is a reason to my madness. Read on...

I havent written in this blog for quite some time. Maybe I should start back up...

Ok Here goes. Point blank, if you get pissed off, or your feelings get hurt by what I am about to say, please do the following...

1. Take your  trading computer and smash it against the wall.
2. Cry out for mama.

Now why would I say this? The reason is this. Trading is a career choice, not a game. This is a skill that can feed your family or create the life you have always dreamed of. If you are a gamer and get thrills by trading the wild swings... If you get your rocks off by feeling the emotions of fear and panic or greed and thrill, then play your little game and go off to gamers world and find your other cartoon character fake people to play with. Use your magic pack of childhood wonder and play. Play till your heart is filled with joy. But dont you dare ask me why you lose constantly if you can not follow the rules that have been laid out for you.

Take a look at the following equity curve.

Nw this is from my forex signals via twitter. Do you see the dips in equity? Some days, we have several losers in a row. Does this mean we should scrap the system and mark it off as a losing system because we have several losers in a row? Nope.

There are basic rules in place to create this performance. We can back test these rules to show a probability of success. What happens if we begin to break the rules? I will show you in the following little narrative.

Lets create an example set of rules.

Rule #1 - Buy on a break of the high.
Rule #2 - Sell on a break of the low.
Rule #3 - Take profit at 20 pips
Rule #4 - Take a stop loss at 20 pips.

Disclaimer- This is just an EXAMPLE and not an actual set of rules.

Ok lets say that this rule set works and has worked over the past 10 years. Well, one day someone wil come along and say, " instead of buying at the high, what if i buy 2 pips before the high. Then another guy will come along and say, " instead of buying 2 pips from the high, why dont i buy 2 pips from the high only if the rsi is above 70? And then another guy will come along and say, " what if i buy 3 pips from the high when the rsi is above 70 and the macd is turning. Then another guy will come along and say, " I can buy if Rsi is above 70 and macd is turning n high volume. Then another guy will come along and say, " What if  buy when there is high volume and macd is turning and stochastics are confirming?"

Do you see the cycle? Do you see how the trade no longer makes sense and does not in any way resemble the original rules?

This is what happens all the time. A trader has a set of rules that work and then Joe Bow and his cronies come along and think they can do better or somehow make the rules better. Before long, they have a losing strategy and who gets the blame?

The creator of the original rules gets the blame and it goes a little something like this, " Yes Joaquin Trading sucks! I tried his shit, lost 3 freakin trades in a row! I tried everything to make it work with rsi, macd, etc... and his stuff is so bad! stay away!"

Well here is one thing to remember. If you ever find a trader or trading educator that has a nasty results record or loses 90% of the time, you have hit a gold mine. Think about it for a second......

Thats right, just do the opposite of what he is doing and make a fortune!

Now back to the rules...

If you have a rule set that works, why try to change it? If you can prove that it made money over the past X number of years, why screw it up? Thats the same as saying, " Yeah there is a guy who randomly shows up at my house each morning and gives me $100 but I think I can make him give me $300." Before long, you will be the one giving him $100 every day.

Trading is not a game. It is your job, your business, your money on the line. Trading is a way of life to allow you to live life to the fullest. If you want to play, then play on demo or play is a small account. If you want to succeed, find a system that works and do it. Dont change it.
